What are five early warning signs that your retirement plan may be in trouble? Warning sign number two is having no emergency fund or short-term income reserve, sometimes called bucket one.
An emergency fund can cover essential bills during a market downturn or provide cash for an unexpected medical expense, major home repair, or other financial emergency. Without this reserve, you may be forced to withdraw money from retirement accounts or sell investments after the market falls.
Those early withdrawals can permanently reduce the money available to grow and support your expenses 10 or 20 years later.
How much should you keep in bucket one? A conservative target may be enough to cover 12 months of essential expenses, plus an additional 10% contingency buffer. Include your mortgage or rent, groceries, transportation, insurance, utilities, healthcare, taxes, and other required costs.
However, 12 months is not a universal requirement. The appropriate amount depends on your guaranteed income, spending needs, job or pension security, investment allocation, access to credit, and comfort with market risk.
In a three-bucket retirement strategy, bucket one holds cash or other highly liquid, lower-risk assets intended to provide predictable near-term income. This reserve can help you avoid selling long-term investments during a temporary market decline.
Keep emergency savings accessible and separate from money intended for long-term growth. The Consumer Financial Protection Bureau explains that emergency savings can help cover unplanned expenses and reduce reliance on debt.
